ASEAN Trade Tensions Heat Up and Gas Supplies at Stake: Indonesia's New Strategy to Safeguard Regional Investment Stability!

Executive Summary

The International Monetary Fund (IMF) projects Indonesia as the seventh-largest economy globally based on purchasing power parity (PPP), though actual public productivity and welfare remain persistent challenges. Domestically, the sluggish realization of regional government expenditure (APBD) threatens to stifle local economic activity amidst declining central transfers and administrative hurdles. Meanwhile, escalating diplomatic tensions with Singapore and Malaysia risk disrupting critical regional investment, trade, and energy supply chains if the conflict broadens..

Based on the IMF's October 2026 World Economic Outlook, Indonesia's gross domestic product (GDP) based on purchasing power parity (PPP) reached US$5.48 trillion, placing the country seventh globally—ahead of Brazil, the UK, and France. However, in nominal GDP terms, Indonesia ranks 17th at US$1.48 trillion. Economists from CORE Indonesia emphasize that this high PPP ranking reflects Indonesia's massive population and domestic market size rather than actual productivity or prosperity. Indonesia's GDP PPP per capita stands at approximately US$18,657 (ranking 107th globally), underscoring the urgent need for reindustrialization, labor-intensive sector strengthening, and high-tech downstreaming to elevate true economic quality.

Efforts to improve growth quality are currently hampered by sluggish regional government spending, which is a primary engine for local economic activity. The Ministry of Finance reported that regional expenditure (APBD) realization reached only Rp737 trillion, or 58.35% of the total Rp1,263.12 trillion ceiling, as of October 24, 2026. This absorption rate is lower than the same periods in 2025 (61.64%) and 2024 (65%). This lag is driven by a drop in Regional Transfer Funds (TKD)—which fell from Rp919.9 trillion in 2025 to Rp693 trillion in 2026—as well as administrative bottlenecks. CORE Indonesia projects full-year 2026 APBD absorption will only reach 83%–87%, which directly weakens demand for local contractors, MSMEs, and regional labor.

Beyond domestic fiscal challenges, Indonesia faces mounting external risks from escalating tensions with neighboring Singapore and Malaysia. Triggered by disputes over forest fires, transboundary haze, and sentiments surrounding the MSCI index reclassification, the tension has resulted in tangible economic retaliations. Notably, SKK Migas cut natural gas export volumes to Singapore starting October 24, 2026, accompanied by firm statements from the Minister of Energy and Mineral Resources regarding future export contracts.

A Senior Researcher at CSIS warned that reciprocal retaliatory policies will inflict opportunity losses and severe adjustment costs on all involved nations. Economic interdependence is exceptionally high: Singapore and Malaysia accounted for Rp350.4 trillion in foreign direct investment (FDI) into Indonesia in 2025 (38.9% of total national FDI). Furthermore, bilateral trade is massive, with Indonesia relying heavily on Singapore for fuel imports. An escalation that disrupts these investment and trade flows will force Indonesia to bear high adjustment costs while searching for alternative partners.

Economic strength cannot be measured solely by headline GDP; it requires high productivity, effective regional budget execution, and resilient trade relationships. For business actors, sluggish regional spending threatens local project demand, while regional geopolitical tensions inject severe uncertainty into energy supplies, trade, and capital flows. The government must aggressively pursue high-value industrialization, streamline regional budget disbursements, and employ constructive diplomacy to de-escalate ASEAN tensions. Concurrently, businesses must urgently evaluate supply chain dependencies and secure alternative markets and suppliers to remain resilient amidst shifting regional policies.
