PT WKN Tax Dispute: Disqualification of Borrowing Costs and the Paid-in Capital Reserves Testing in DER Thresholds

PT WKN faced a significant challenge when the tax authorities disqualified its entire borrowing costs of IDR 56.58 billion due to what was deemed negative equity. The dispute centered on the Respondent's rejection of the "Paid-in Capital Reserves" account worth IDR 341 billion, derived from shareholder debt conversion, on the grounds of non-fulfillment of formal registration with the Ministry of Law and Human Rights and the absence of retained earnings per PSAK 21. This rejection implied a violation of the 4:1 Debt to Equity Ratio (DER) threshold as stipulated in PMK-169/PMK.010/2015, which automatically invalidated the taxpayer's right to deduct interest expenses, foreign exchange losses, and bank administration fees from gross income.

Core Conflict: Corporate Law Formalism versus Economic Accounting Substance

The core of this legal conflict lies in the tension between corporate law formalism and economic accounting substance. The Respondent insisted that capital increases must follow strict Company Law procedures to be recognized as equity in DER calculations. Conversely, PT WKN argued that, in economic substance, the debt had been converted based on a shareholder agreement (Circular Resolution) and recorded in accordance with Financial Accounting Standards (SAK). This divergence in perception created a gap in determining whether the taxpayer's equity balance was above or below zero.

Judicial Ruling: Recognition of Accounting Equity Under Financial Standards

The Tax Court Bench ultimately adopted a moderate position based on the reality of the transaction. The judges emphasized that, referring to Article 1 paragraph (5) of PMK-169/2015, the equity value used is equity based on SAK. In accounting terms, Paid-in Capital Reserves are part of equity regardless of the ongoing formal legal process at the Ministry of Law and Human Rights. The Bench found evidence that the conversion actually occurred to improve the capital structure of the loss-making company, and part of that value was indeed formalized into share capital in subsequent years.

Precedent and Implications: Economic Reality in Tax Compliance Evaluations

This decision has significant implications for tax practitioners, demonstrating that economic substance supported by internal documentary evidence (such as shareholder resolutions and audited financial statements) carries substantial weight before the Tax Court. For PT WKN, the recognition of these Capital Reserves successfully lowered the DER ratio to 3.77:1, making all financial costs deductible. Generally, this case serves as a precedent that tax compliance should not be confined to rigid administrative formalities if the economic reality reflects a different condition.
