Strategies for Countering Royalty Corrections: Evidence of Ownership and Trade Secrets as Keys to Taxpayer Victory

Arm's Length Principle Testing on Royalty Transactions: The PT MI Case

Testing the arm's length principle for royalty transactions between affiliated parties is often a critical point in Indonesian tax audits. In the case of PT MI, the Directorate General of Taxes (DGT) made significant corrections to royalty expenses, arguing a lack of economic benefit and doubting the existence of intangible assets. The DGT focused on the decline in operating profit as an indicator of the taxpayer's failure to meet the benefit test.

Economic Benefit vs. Financial Performance Indicators

However, this dispute demonstrates that financial performance indicators such as profit margins are not the sole parameters for measuring the economic benefit of a brand or production formula. The core conflict lay in the differing interpretations of how Intellectual Property (IP) contributes to company operations. The Taxpayer argued that without the brand license and specific formulas, the company would lack a strong market base in the premium paint industry.

Board of Judges' Resolution: Prioritizing Economic Substance

The Board of Judges provided a resolution favoring economic substance by considering evidence of trademark registration and rights transfer deeds. The Judges concluded that as long as the Taxpayer can prove the actual use of the IP in production and distribution processes that generate revenue, the royalty fees are legitimate expenses for obtaining, collecting, and maintaining income (3M). This decision reaffirms the importance of "Substance Over Form" and acknowledges that profit declines can be caused by external factors beyond the effectiveness of IP usage.

Implications for Taxpayers & The Defense Dossier

The implication of this ruling for other taxpayers is the necessity of preparing a comprehensive "Defense Dossier." Taxpayers should not rely solely on legal documents but must be able to demonstrate how the IP functions within the company's value chain. This victory provides a precedent that transfer pricing corrections must not be generalized without addressing the true essence of business operations.
