Be Careful! Lending Money Interest-Free to Affiliates Can Still Result in Billions of Rupiah in Taxes

Tax Dispute: Income Recharacterization and Imputed Interest in PT GI Case

The Directorate General of Taxes (DGT) possesses the authority to recharacterize income from affiliated transactions that do not meet the arm's length principle, particularly when a Taxpayer disregards transfer pricing documentation obligations. The Tax Court decision regarding PT GI serves as a crucial precedent on how tax authorities utilize Article 18 of the Income Tax Law to "create" hypothetical interest income on receivable balances claimed as interest-free by a company.

Interest-Free Receivables and the Absence of TP Doc

The conflict began when an audit discovered large receivable balances to directors and subsidiary companies that were not charged interest. The DGT argued that, economically, these funds have a time value and should generate a return equivalent to a bank loan interest rate of 10.03%. Conversely, the Taxpayer insisted that the loans were purely for group operations without a profit motive, meaning no tax object arose. A fatal weakness for the Taxpayer was the absence of Transfer Pricing Documentation (TP Doc), which should have functioned as the first line of defense to explain the economic background of the transactions.

Panel of Judges' Resolution and Benchmark Adjustment

The Panel of Judges provided an interesting resolution by validating the DGT's authority to make corrections while adjusting the calculation method. The Judges assessed that because the funds originated from internal capital rather than external loans, the fair benchmark was not a lending rate but a deposit rate. The logic applied was that if the funds were not lent to the affiliate, the Petitioner would at most only earn interest by keeping them in a bank.

Implications for Corporate Groups in Indonesia

The implications of this decision are vast for corporate groups in Indonesia. Formal compliance in the form of preparing a TP Doc is now not merely an administrative obligation but a vital instrument for protecting dispute value. Without such documentation, Taxpayers lose their right to defend their "interest-free loan" methods before the law, as the burden of proof shifts entirely to the tax authorities using commercial assumptions that are often burdensome.
