In the modern taxation landscape, the concept of Special Relationship becomes crucial, especially for Corporate Taxpayers having business interactions with other entities. When a transaction is influenced by parties with a Special Relationship, the transaction price must reflect the fair market price or the Arm's Length Principle (ALP). In Indonesia, this is comprehensively regulated through MoF Regulation (PMK) 172 of 2023.

Definition and Three Main Pillars of Special Relationship

According to Article 2 of PMK 172 of 2023, a special relationship is a state of dependence or attachment between one party and another caused by three main pillars:

  1. Ownership or Capital Participation
  2. Control
  3. Family Relationship by Blood or Marriage

State of Dependence or Attachment

The three pillars above lead to the determination of a real state of dependence, which exists when:

  • Controlling the Other Party: The ability to dictate managerial or operational decisions of another party through capital, position, or contract.
  • Not Standing Independently: An entity relies heavily on another party so that it cannot conduct business independently (influencing price, volume, or strategy).

1. Special Relationship Due to Ownership (Capital Participation)

This criterion is the most quantitatively measurable based on the percentage of participation:

  • Minimum Capital Participation of 25%: Direct or indirect ownership of 25%. Example: PT A owns 30% of shares in PT B. Thus, PT A and PT B have a Special Relationship.
  • Control by the Same Party (Common Control): Two or more Taxpayers are controlled by the same third party with a minimum ownership of 25%. Example: Mr. D owns 30% of shares in PT C and 40% of shares in PT E. Thus, PT C and PT E are bound in a Special Relationship.

2. Special Relationship Due to Control

Focuses on economic substance and real control even without majority share ownership. This condition includes:

  • Contractual Control: Veto rights over strategic decisions through agreements.
  • Management/Technology Control: Placement of the main board of directors or dependence on another party's technology.
  • Self-Declaration: Commercially claiming to be one Business Group (e.g., in an annual report or using identical logos). Unique Case: If PT XYZ and PT ABC create an MoU to be treated as having a special relationship for the sake of sharing confidential information, then legally for tax purposes, the relationship is considered to exist.

3. Special Relationship Due to Family

Based on Article 2 paragraph (6) of PMK 172, kinship ties are considered to create an inherent bond of influence. The limit is one degree:

In the current global business landscape, cross-border transactions between companies in a multinational group (Multinational Enterprises/MNEs) dominate world trade. For tax authorities, ensuring that profits are taxed where the economic activity generating those profits takes place is a top priority. This is where the vital role of the Arm's Length Principle (ALP), or known in Indonesian domestic regulation as the Principle of Fairness and Business Prevalence (PKKU), comes into play.

What Is the Arm's Length Principle and PKKU?

The Arm's Length Principle is an international standard agreed upon by OECD member countries to determine transfer prices for tax purposes. This principle is enshrined in Article 9 of the OECD Model Tax Convention, which states that if conditions are made or imposed between two enterprises having a special relationship (associated enterprises) in their commercial or financial relations which differ from those which would be made between independent enterprises, then any profits which would, but for those conditions, have accrued to one of the enterprises, but, by reason of those conditions, have not so accrued, may be included in the profits of that enterprise and taxed accordingly.

Theoretically, the ALP adopts a "separate entity approach". This means that members of an MNE group are treated as if they operate as separate and independent entities, rather than as inseparable parts of a unified business. The goal is to create tax treatment parity between MNEs and independent companies and to prevent competition distortion.

In Indonesia, the ALP is adopted into domestic law through the term Principle of Fairness and Business Prevalence (PKKU). Based on Government Regulation (PP) Number 55 of 2022 and MoF Regulation (PMK) 172 of 2023, PKKU is defined as the principle applicable in healthy business practices carried out as independent transactions.

Taxpayers are required to apply PKKU in exercising rights and fulfilling obligations in the taxation field regarding transactions influenced by a special relationship. The essence of PKKU is comparing the conditions and price indicators of affiliated transactions with the conditions and price indicators of comparable independent transactions. If the conditions of the affiliated transaction are the same as the independent transaction, then the price must also be the same.

Concept of Arm's Length Price (Harga Wajar)

If ALP/PKKU is the "rule of the game," then the Arm's Length Price is the final result. A Transfer Price is considered to meet PKKU if the value of its price indicator is the same as the value of the price indicator of a comparable independent transaction. This price indicator is not limited to the unit price of goods only, but can be:

  • Transaction price.
  • Gross profit.
  • Net operating profit.

Arm's Length Range (Rentang Kewajaran)

In practice, setting transfer prices is not an exact science, and it is often difficult to find a single absolute price figure. Therefore, the application of transfer pricing methods often produces a range of figures called the Arm's Length Range.

This range is formed from two or more comparables that have different price indicator values. In Indonesia, if the transfer price falls within this range, then the price is considered fair and no adjustment needs to be made. However, if the transfer price falls outside the arm's length range, the tax authority (Director General of Taxes) has the authority to re-determine the price using the most appropriate point within the range (usually the median).

Steps to Apply the Arm's Length Principle

Applying PKKU is not a haphazard process but must go through standard stages regulated in PMK 172 of 2023 Article 4. The following are the systematic steps that Taxpayers are required to perform:

Step 1: Identification of Transaction and Affiliated Parties The initial step is to identify all transactions influenced by a special relationship and the parties involved. This includes determining whether the relationship is based on capital ownership, control, or family relationships.

Step 2: Industry Analysis Taxpayers must conduct an industry analysis related to their business activities. This includes identifying market characteristics, market growth, technology, competitors, efficiency, and government regulations affecting industry performance. This analysis is important to understand the economic context in which the transaction occurs.

Step 3: Transaction Condition Analysis (Transaction Delineation) This is a crucial stage to identify the actual commercial and financial relationships (substance over form). This analysis covers five main comparability factors:

  • Contractual Terms: Examining the division of responsibilities and risks based on written contracts as well as the actual conduct of the parties.
  • Function, Asset, and Risk Analysis (FAR): Identifying functions performed (e.g., manufacturing, marketing), assets used (e.g., machinery, trademarks), and risks assumed (e.g., market risk, inventory risk).
  • Product Characteristics: Comparing physical features, quality, and availability of goods or services.
  • Economic Circumstances: Comparing geographic location, market purchasing power, and transaction timing.
  • Business Strategies: Taking into account strategies such as market penetration that might temporarily affect prices.

Step 4: Comparability Analysis After the transaction conditions are understood, the next step is to search for comparable independent transactions. Taxpayers can use Internal Comparables (Taxpayer transactions with independent parties) or External Comparables (transactions between independent parties in the market). If available, internal comparables are preferred because their level of comparability is usually higher.

Step 5: Determination of Transfer Pricing Method Taxpayers must select the most appropriate method based on transaction characteristics, data availability, and level of comparability. Recognized methods include:

  • Comparable Uncontrolled Price Method (CUP Method): Comparing the price of goods/services directly. Suitable for commodity products or goods with very identical characteristics.
  • Resale Price Method: Using the distributor's gross profit margin. Suitable for distributors who resell products without adding significant value.
  • Cost Plus Method: Adding a gross profit mark-up to production costs. Suitable for contract manufacturers or routine service providers.
  • Profit Split Method: Splitting combined profits based on the value contribution of each party. Suitable for highly integrated transactions or those involving unique intangibles.
  • Transactional Net Margin Method (TNMM): Comparing net operating profit (e.g., Operating Profit/Sales). This method is used if price or gross profit level comparables are unavailable, and is suitable for general manufacturing or distribution.

Step 6: Application of Method and Determination of Arm's Length Price After the method is selected, the Taxpayer calculates the fair price or profit based on the selected comparable data. If there are material differences in conditions between the affiliated and independent transactions, accurate adjustments (comparability adjustments) must be made to increase data reliability.

Important Note: For certain transactions such as services, intangible assets, loans, and business restructuring, Taxpayers are required to perform a Preliminary Stage first to prove the existence and economic benefit of the transaction before entering the price determination stage.
