The core of the conflict began when the Respondent issued a positive correction to PT KKM's Business Turnover amounting to IDR 28,387,083,648.00. The Respondent employed the Transactional Net Margin Method (TNMM) and concluded that PT KKM's profit margin fell below the arm's length range compared to comparable companies. The Respondent insisted that every transaction with an affiliate, even domestic, must strictly undergo ALP testing according to PER-32/PJ/2011 to ensure no erosion of the tax base.

Conversely, PT KKM strongly refuted this with substantial operational arguments. They explained that the losses incurred were purely due to production inefficiencies from using 33-year-old machinery and excessive labor costs, rather than transfer pricing manipulation. Furthermore, PT KKM emphasized that the transactions were conducted with a domestic entity subject to the same tax rate (25%), meaning there was neither motivation nor economic gain from profit shifting.

Legal Considerations of the Board: Principle of Significance and Identical Tax Rates Alignment

The Board of Judges provided relief for the Taxpayer in their legal considerations. The Judges opined that based on the implementing regulations in PER-32/PJ/2011 and PER-22/PJ/2013, tax authorities should prioritize the principle of significance in testing domestic transactions. Given that both transacting parties are domestic tax subjects with identical tax rates and are not unfairly utilizing loss carryforwards, the motivation for tax avoidance through transfer pricing becomes irrelevant.

The implication of this decision reinforces that the existence of a special relationship does not automatically grant tax authorities the right to ignore the business reality and specific economic conditions of a Taxpayer.
